Many policies to limit greenhouse gas emissions have at their core efforts to put a price on carbon emissions. Carbon pricing impacts households both by raising the cost of carbon intensive products and by changing factor prices. A complete analysis requires taking both effects into account. The impact of carbon pricing is determined by heterogeneity in household spending patterns across income groups as well as heterogeneity in factor income patterns across income groups. It is also affected by precise formulation of the policy (how is the revenue from carbon pricing distributed) as well as the treatment of other government policies (e.g. the treatment of transfer payments). What is often neglected in analyses of policy is the heterogeneity of impacts across households even within income or regional groups. In this paper, we incorporate 15,588 households from the U.S. Consumer and Expenditure Survey data as individual agents in a comparative-static general equilibrium framework. These households are represented within the MIT USREP model, a detailed general equilibrium model of the U.S. economy. In particular, we categorize households by full household income (factor income as well as transfer income) and apply various measures of lifetime income to distinguish households that are temporarily low-income (e.g., retired households drawing down their financial assets) from permanently low-income households. We also provide detailed within-group distributional measures of burden impacts from various policy scenarios.




The Poverty and Distributional Impacts of Carbon Pricing: Channels and Policy Implications

Addressing the poverty and distributional impacts of carbon pricing reforms is critical for the success of ambitious actions in the fight against climate change. This paper uses a simple framework to systematically review the channels through which carbon pricing can potentially affect poverty and inequality. It finds that the channels differ in important ways along several dimensions. The paper also identifies several key gaps in the current literature and discusses some considerations on how policy designs could take into account the attributes of the channels in mitigating the impacts of carbon pricing reforms on households.




Distributional Impacts of a U.S. Greenhouse Gas Policy

We develop a new model of the U.S., the U.S. Regional Energy Policy (USREP) model that is resolved for large states and regions of the U.S. and by income class and apply the model to investigate a $15 per ton CO2 equivalent price on greenhouse gas emissions. Previous estimates of distributional impacts of carbon pricing have been done outside of the model simulation and have been based on energy expenditure patterns of households in different regions and of different income levels. By estimating distributional effects within the economic model, we include the effects of changes in capital returns and wages on distribution and find that the effects are significant and work against the expenditure effects. We find the following: First, while results based only on energy expenditure have shown carbon pricing to be regressive we find the full distributional effect to be neutral or slightly progressive. This demonstrates the importance of tracing through all economic impacts and not just focusing on spending side impacts. Second, the ultimate impact of such a policy on households depends on how allowances, or the revenue raised from auctioning them, is used. Free distribution to firms would be highly regressive, benefiting higher income households and forcing lower income households to bear the full cost of the policy and what amounts to a transfer of wealth to higher income households. Lump sum distribution through equal-sized household rebates would make lower income households absolutely better off while shifting the costs to higher income households. Schemes that would cut taxes are generally slightly regressive but improve somewhat the overall efficiency of the program. Third, proposed legislation would distribute allowances to local distribution companies (electricity and natural gas distributors) and public utility commissions would then determine how the value of those allowances was used. A significant risk in such a plan is that distribution to households might be perceived as lowering utility rates That reduced the efficiency of the policy we examined by 40 percent. Finally, the states on the coasts bear little cost or can benefit because of the distribution of allowance revenue while mid-America and southern states bear the highest costs. This regional pattern reflects energy consumption and energy production difference among states. Use of allowance revenue to cut taxes generally exacerbates these regional differences because coastal states are also generally higher income states, and those with higher incomes benefit more from tax cuts.

Distributional Impacts of Heterogenous Carbon Prices in the EU

We analyse the consequences of carbon price heterogeneity on households in The EU from 2010 to 2020. Accounting for both heterogeneity in carbon pricing across emission sources and the indirect effects from inter-industry linkages, we obtain two key findings. First, due to widespread carbon pricing exemptions, household burdens are lower than previously estimated. Second, lower-income groups are affected disproportionately, because they spend a smaller share of their expenditure on products that benefit from exemptions than their higher-income counterparts. Therefore, imposing uniform carbon prices both within and across countries would reduce carbon pricing regressivity on household expenditure in the EU. A global price would be most effective in this regard, as it would raise carbon prices embodied in EU imports. Further, because EU economies are open and apply higher average carbon prices than their trade partners, the domestic revenues exceed the costs embodied in EU household consumptions bundles. This increases the scope for reducing the burden of carbon pricing on lower-income households through revenue redistribution. Our results imply that the ongoing extension of carbon pricing to more sectors through the EU ETS II and the introduction of the EU’s CBAM should make carbon pricing less regressive, all else equal.




The Economics of US Greenhouse Gas Emissions Reduction Policy

The political economy of US climate policy has revolved around state- and district- level distributional economics, and to a lesser extent household-level distribution questions. Many politicians and analysts have suggested that state- and district-level climate policy costs (and their distribution) are a function of local carbon intensity and commensurate electricity price sensitivity. However, other studies have suggested that what is most important in determining costs is the means by which revenues from a price on carbon are allocated. This is one of the first studies to analyze these questions simultaneously across all 50 United States, household income classes and a timeframe that reflects most recent policy proposals (2015 - 2050). I use a recursive dynamic computable general equilibrium (CGE) model to estimate the economic effects of a US "cap-and-dividend" policy, by simulating the implementation of the Carbon Limits and Energy for America's Renewal (CLEAR) Act, a bill proposed by Senators Cantwell (D-WA) and Collins (R-ME) in 2009. I find that while carbon intensity and electricity prices are indeed important in determining compliance costs in some states, they are only part of the story. My results suggest that revenue allocation mechanisms and new investment trends related to the switch to low-carbon infrastructure are more influential than incumbent carbon intensity or electricity price impacts in determining the distribution of state-level policy costs. These findings suggest that the current debate in the United States legislature over climate policy, and the constellation of both supporters and dissenters, is based upon an incomplete set of assumptions that must be revisited. Finally, please note that this study does not claim to comprehensively model the CLEAR Act,. nor does it incorporate a number of important data and assumptions, including: the latest data on natural gas resources and prices, the price effects on coal of EPA greenhouse gas and mercury regulations, the most recent trends in renewable energy pricing.




Distributional Impacts of Carbon Pricing on Households

Carbon pricing policies that are aligned with the Paris Agreement objectives will have positive and negative socio-economic impacts on society. Impacts of unabated climate change are expected to disrupt economic development and disproportionally affect the poorest parts of the population, especially in lower-income countries. In response, through the Paris Agreement, the international community pledged to limit global warming to well below 2 degrees Celsius above pre-industrial levels. Carbon pricing has been highlighted as a crucial prerequisite for effective climate change mitigation. Carbon pricing is essentially a payment required to emit one ton of CO2 into the atmosphere. This makes production or consumption of carbon-intensive goods and services more expensive. While carbon pricing policies aim to shift behavior towards low-carbon alternatives, they can also result in unintended distributional effects for households, especially when lower-cost alternatives are not available. The negative distributional impacts can be offset through specific policy design choices, but efforts to do so should not undermine the goal of incentivizing emissions reduction.




The Oxford Handbook of the Macroeconomics of Global Warming

Dialogue on global warming has progressed from the Kyoto Protocol to meetings in Copenhagen and Cancun and will soon resume in meetings in South Africa. Some observers consider the Copenhagen conference a failure. EU representatives, in contrast, present an optimistic evaluation of achieving a global temperature rise limit of not more than 2°C by 2100. Distributional Effects of Emission Pricing in a Carbon-intensive Economy: the Case of Poland

In this paper, we assess the distributional impact of introducing a carbon tax in Poland. We apply a two-step simulation procedure. First, we evaluate the economy-wide effects with a dynamic general equilibrium model. Second, we use a microsimulation model based on household budget survey data to assess the effects on various income groups and on inequality. We introduce a new adjustment channel related to employment changes, which is qualitatively different from price and behavioural effects, and is quantitatively important. We nd that the overall distributional effect of a carbon tax is largely driven by how the revenue is spent: distributing the revenues from a carbon tax as lump-sum transfers to households reduces income inequality, while spending the revenues on a reduction of labour taxation increases inequality. These results could be relevant for other coal-producing countries, such as South Africa, Germany, or Australia.
